I had the same problem, but when I chose the full screen option in the "Edit Video Object" menu, it got fixed. It's not what I wanted, but it's still a workaround!!
The problem is the .AVI format. You can just download the software Format Factory, which works like a charm and is free. Then you convert your AVI video to WMV, and you will be able to display it as you wish in your presentation.
I have the same problem, freak out, I’m working on a course with several video links and I have the same issue....
I deleted the link and reinstalled it, it works again, well almost, it did the same thing to me afterward, I installed all the updates for PowerPoint and there you go, I think it’s a Microsoft bug??? what a headache.

I also have this problem, I am working on PowerPoint 2003 under Windows XP and thanks to Sabrina's trick, I was able to fix the problem although I didn't want to project the video in full screen...
The videos were originally in flv format, I downloaded them from Google Video and converted them to avi, it's a shame not to be able to make the most of them as intended!

I had this problem with a PhD student who couldn't read certain videos even in .avi format in PowerPoint (on PC).
So I converted these .avi files to .wmv and there was no playback issue.
Additionally, to include your videos, do not drag and drop them but import them instead. This can help avoid some problems.
